What it calculates
The Section 41 research credit is a dollar-for-dollar reduction in United States federal tax for qualified research spending. Unlike a deduction, which only saves you your tax rate on the amount, a credit reduces the tax bill directly - which makes it far more valuable per dollar of qualifying spend.
How it is calculated
Qualified research expenses are in-house wages for people performing, supervising or supporting research, supplies consumed in the process, and 65% of contract research paid to third parties. The regular credit is 20% of QREs above a base amount derived from a historical fixed-base percentage. Most filers instead elect the Alternative Simplified Credit: 14% of QREs above 50% of the average QREs of the prior three years, which avoids reconstructing decades-old records.
How to read the result
Because both methods credit only the increment above a base, the credit rewards growth in research spending rather than its level. A company spending steadily gets far less than one ramping up. Compare the regular and simplified calculations before electing - the answer flips depending on your history. Note also that claiming the credit reduces your deductible research expense under Section 280C unless you elect the reduced credit, so the headline number overstates the net benefit.
Worked example
QREs of 2,000,000 this year, with prior three years averaging 1,400,000. Under ASC the base is 50% of 1,400,000 = 700,000. The credit is 14% x (2,000,000 - 700,000) = 182,000, reduced further if you do not make the 280C election.
Common questions
- Does software development qualify?
- Often, but internal-use software faces a higher bar: it must additionally be innovative, involve significant economic risk, and not be commercially available. Software developed for sale or licence to customers is generally evaluated under the standard four-part test.
- Can a company with no tax liability use the credit?
- Qualified small businesses can elect to apply up to a statutory annual limit against the employer portion of payroll taxes rather than income tax, which makes the credit usable by pre-revenue companies. Any unused general credit otherwise carries back one year and forward twenty.
- What documentation is required?
- Contemporaneous evidence linking spend to qualifying activity: project descriptions, time tracking or reasonable allocation of wages, and technical records showing the uncertainty being resolved. Credits are disallowed on audit far more often for weak documentation than for genuinely ineligible work.
