What it calculates

ASC 842 governs how leases appear in financial statements. Its central change was to put nearly every lease over twelve months on the balance sheet as a right-of-use asset and a corresponding lease liability, ending the era when operating leases were disclosed only in the footnotes.

How it is calculated

Classify the lease first. It is a finance lease if any of five criteria are met: transfer of ownership, a purchase option reasonably certain to be exercised, a term covering the major part of the asset's economic life, present value of payments amounting to substantially all of the asset's fair value, or an asset so specialised it has no alternative use. Otherwise it is operating. Either way, the liability is the present value of remaining payments discounted at the rate implicit in the lease, or the incremental borrowing rate where that is not determinable, and the right-of-use asset starts at the same amount adjusted for prepayments and incentives.

How to read the result

Classification no longer affects the balance sheet but very much affects the income statement. A finance lease splits its cost into amortisation and interest, front-loading total expense and improving EBITDA because both lines sit below it. An operating lease reports a single straight-line lease cost within operating expenses. Check whether covenants were written before adoption: leverage ratios can breach purely because of recognition, with no change in the underlying obligation.

Worked example

A 5-year lease of 100,000 a year with a 6% incremental borrowing rate gives a present value of about 421,236, recognised as both the lease liability and the right-of-use asset. As an operating lease the annual cost is a flat 100,000. As a finance lease, year one is about 84,247 of amortisation plus 25,274 of interest, totalling 109,521 - nearly 10% higher in the first year.

Common questions

Are short-term leases exempt?
Leases with a term of twelve months or less that contain no purchase option reasonably certain to be exercised may use a practical expedient and stay off the balance sheet, recognised as straight-line expense. The election is made by class of underlying asset and must be applied consistently.
What discount rate should be used?
The rate implicit in the lease if it is readily determinable, which usually requires knowing the lessor's assumptions about residual value and so is often not the case. Most lessees therefore use their incremental borrowing rate: the rate to borrow, on a collateralised basis, over a similar term for a similar amount.
How are variable lease payments treated?
Payments that vary with an index or rate are included using the index at commencement and are not remeasured for changes alone. Payments genuinely contingent on usage or sales are excluded from the liability and expensed as incurred, which is why turnover-linked retail rents keep much of the obligation off the balance sheet.
